The project analyzes the mechanisms behind the persistent current account imbalances, and the role of economic policy in correcting them. The international division of labor following the international fragmentation of productive processes asks for a re-thinking of the notion of balance of payments equilibrium in different countries. We will work on new definitions of trade patterns and trade balances, and on the new mechanisms of transmission of the business cycle across countries. Persistent trade imbalances give rise to large international capital flows between countries, fuelled by gaps in long and short-term interest rates. This gap played a crucial role in causing global financial imbalances and in spurring financial fragility leading to the crisis. We want to analyse the role of coordinated monetary policy in closing this gap.
